UK: The Law encourages settlements – most of the time

There is much talk of a new "settlement culture" being introduced to the world of litigation by Lord Woolf’s civil justice reforms. Such is the change in attitude of the judiciary that the courts will, in future, be actively encouraging parties to compromise a claim earlier by using alternative dispute resolution procedures wherever possible. Parties will only be entitled to turn to the court system as a last resort.

It is all the more surprising therefore that there should have been two recent decisions in the Technology and Construction Court which make the early out-of-court settlement of a dispute a more risky business.

The decisions concern an everyday but tricky situation that arises in construction industry disputes. Take the following example: an employer settles a delay claim brought against him by his main contractor before trial and then tries to recover the settlement money he has paid out to the contractor by bringing a fresh action against the architect (who was to blame for the delay in the first place).

Until very recently this was comparatively easy for the employer because of the principle laid down in the case Biggin -v- Permanite, namely, that the costs of settlement with a third party should be treated as the measure of damages in an action, provided that the settlement terms were reasonable. In our example, provided that the employer could show that he paid off a plausible claim from his main contractor based upon alleged defaults of the architect, he can recover his money so long as the terms of the settlement were reasonable. To show that the settlement was reasonable, it used to be enough for the employer to say that he had consulted and relied upon professional advice (from his QS or lawyer for example).

Two recent cases involving Hospital Trusts (Guy’s & St. Thomas’ and the Royal Brompton Hospital respectively) which had made substantial payments in respect of contractors’ claim, and then sought reimbursement from members of the professional team, have caused the courts to look afresh at this principle.

It now seems clear that such settlements, even when made on the basis of sound advice, do not themselves determine the liability of the professionals being sued. The employer is obliged to prove not only that defaults of the professional team caused delay to the contractor but that the employer was legally liable to the contractor under the building contract in respect of it; in addition it would have to be shown that the settlement figure was reasonable, which involves showing that the contractor had probably incurred loss at least to the extent of the settlement figure. Independent advice on the amount of any settlement figure paid out would be helpful (but not conclusive) in establishing reasonableness.

But what happens if the employer has paid over the odds (and in excess of his legal liabilities) to avoid the risk and expense of protracted litigation?

The cases give no clear answer to this question, although it would seem proper for the defendant to shoulder this risk as something he should have foreseen as a likely consequence of his default.

What can be said with some confidence is that if the plaintiff can jump through the hoops discussed above the settlement sum paid will represent the maximum recovery he could make against the wrongdoer. And there would be circumstances when it would have to be significantly reduced against a defendant whose conduct had only caused a part of the loss, e.g., where different members of the professional team had caused different periods of delay.

Global settlement figures are particularly likely to come under the microscope. To add another layer to the contractual relations in our example, imagine that the main contractor’s claim against the employer is based on a series of claims brought against him by the sub-contractors on the project. The court will require the employer to show that each constituent element of the sum paid in settlement (reflecting the ultimate claims of the sub-contractors) was in itself reasonable.

In future, a party will have to think twice before settling a dispute, if it hopes to recover the settlement money from a third party. If a party settles in haste (without being sure that it can satisfy a court at a later date that not only was it liable for the claim but that it did a reasonable deal in resolving it) it may find itself repenting at leisure.
